How are Businesses Valued in a Divorce?

The first thing to determine in a divorce involving a business, is whether the business is community property or separate property.  Once this is determined, the next step is to conduct a business evaluation which is normally done by an expert with business and divorce litigation experience, such as a CPA that has experience preparing expert reports and testifying in Divorce Actions.

There are Three Methods to determining a Value to a Business:

Business Good Will is also another are to consider when valuing a business.  Business Good Will is usually considered the value the business has apart from its assets, that is, its reputation and name recognition.  However, it is important that your Divorce Lawyer has the experience to argue whether some or all of the Business Good Will value pertains to “Personal Goodwill” or “Professional Goodwill” which is typically worthless apart from the person or professional and is deemed to be their separate property so to speak since it can’t be separated from the person. For instance, a Lawyer, Doctor, or Accountant’s Personal Goodwill is usually attributed to that individual and cannot be bestowed on the business unless that individuals continues working for the business.  However, the name recognition and reputation of the business is typically considered Community Property and can factor into the value of the Marital Estate.

The Asset Approach for Valuing Business Entity.

This is sometimes referred to as the “cost approach” which is the general way to value a company.  In this method, you consider the value of all the company’s assets net of the liabilities.  In this method, each value and liability of the company are calculated and this leads to the total value of the company.  This method is viewed by many as the most common sense way to determine a business value.  Typically, using the asset approach as one source in conjunction with one of the other valuation methods tends to render the most complete value for the company.

 

The Income Approach to Valuing a bUsiness in a Texas Divorce.

The income Approach for valuing a Texas Business is based on the cashflow and profits of a business.  This is usually accomplished by one of two methods: (1) Capitalization of Earnings Method and (2) Discounted Cash Flow Method.

The Capitalization of Earnings Method arrives at a value by dividing economic benefits received from a company over a period of time by a capitalization rate.  The capitalization rate is determined by based on a rate or return that an investor would expect to receive from an investment considering the relative risk from such an investment.

The discounted cash flow method determines the value by applying a discount rate to a series of future expected economic benefits.  The discount rate like the capitalization rate is the investors required rate or return for an investment in the business.  The discounted cash flow method is used when a company is expected to exhibit changing growth rates in income.

As you can see these values require a number of assumptions and projections and it’s very common for two experts to arrive a wide ranging values for the same company.

The Market Approach for valuing a bUsiness Entity in a divorce.

The Market Approach for determining the business value is very similar to determining the value of a house comparing the sales price of similar houses in a location. In this method, the evaluator will look to the sales of other businesses similar in nature to the business owner’s  to determine a value.  This however can be problematic if there are a few transactions to compare.  Additionally, some niche small businesses may not have anything to use for a comparison.
